Halflings in Nektulos Forest by the stump with Captain and Seargents southwest of Newb log drop these. I have also seen them drop a rarer item "Vial of Halfling Blood" which is apparently for an undocumented quest to give Trolls better faction in their adopted home. 4 of the "Vial of Halfling Blood" will theoretically prove your evil nature does not include treachery against Neriak. I say theoretically because I have not yet collected the 4. the "Halfling Blood" is returned to me and "no use for this item" message comes up.

Blood is no drop and also drops regularly off all types of halflins I have killed.

Also dropped in Torgain Mines off of a half-ling miner.
